What exactly does "last seen" mean on WhatsApp? Does it mean when the person was last online on WhatsApp or when they were last on their phone (not necessarily on WhatsApp).

This refers exclusively to the app, i.e. WhatsApp – and is not always trustworthy by the way.
There is no internet connection for the basic mobile phone use.
